This is a screenshot of the current AVG update settings.
It should automatically download the update but it doesn't, it alerts me to an update and I have to manually click the AVG icon in the notification area before it will actually pull down the update.
I have the settings under "virus definitions" set to "automatic update" yet it doesn't update automatically and requires me to manually click the AVG icon (with the yellow ! on it) and hit "update.
Is there some other setting I need to change?

It looks like the virus definitions database is already up to date.
Could you provide me the screenshot of the window where it asks you to perform the update?
Sinice there are no anti-virus updates waiting to be downloaded right now I cant make a screenshot from my system. But what happens when a new update comes out is that the AVG icon changes to one with a yellow ! on it as seen in this other screenshot from someone else
If I click the icon, AVG opens up to the "update window" and updates the virus definitions. What I expected AVG to do is to automatically download the virus definitions in the background without me needing to click on anything. Is there a setting I need to change? Is this just the way AVG works? Is this a limitation of the free version of AVG? (i.e. AVG will only automatically download the update in the background if I have the paid version)

This isn't the expected behavior.
If the update of AVG was interrupted and there are no internet connection for your PC, then this yellow exclamation would appear.
Open AVG Antivirus free, click on "Menu–>About" and provide the screenshot of the version window that appears.
Perform repair (http://avgread.me/1BVxDSY) of AVG Antivirus and check whether this issue persist.
