First, I double checked Outlook without AVG installed which completed send/receive and downloaded the embedded images. Next was to reinstall AVG Free Antivirus so I downloaded the latest setup file.
After installation, I started Outlook 2010 and it is exactly the same. Send/receive completes but embedded images contained within the emails and even emails that have already been received do not show as they are again being blocked by AVG.
Do you have any further suggestions please? Are there any settings within AVG that may resolve this issue please?

This isn't expected behavior. Did you reinstall AVG AntiVirus free to verify the situation? Because reinstalling the application may fix this kind of issues.
My setup
AVG Free Antivirus 2019 v19.6.3098 – build 19.6.4546.514, date 25.7. 2019
MS Outlook 2010
Windows 7 Ultimate with built in Windows Firewall and Windows Firewall Control Interface
My scenario: AVG is installed and running Email Protection Service. Microsoft Outlook 2010 handles email with an AVG ‘add in’. Windows Firewall is on and has ‘Allow All Outbound’ Rules for outlook.exe set. Allow All Outbound rules are also set for AVG.
Outlook starts and send/receive completes satisfactorily. However, the embedded email images are not downloaded as Windows Firewall blocks outlook.exe despite the allow all rule. I have researched whether this is Outlook’s fault extensively and concluded that Outlook is set up correctly. I’ve double checked Firewall rules and the logs reveal outlook.exe has been allowed and blocked.
My next suspect was AVG, allowing Outlook to send/receive but because of email real-time protection somehow blocking outlook.exe from downloading the embedded images. I checked the settings including geek:area but there are no applicable settings.
Next was to uninstall AVG which would prove if the culprit was AVG. Therefore I uninstalled AVG, ran Outlook, send and receive completes and the embedded images are now being downloaded. QED AVG is blocking outlook.exe.
Can anyone help with perhaps setting an exception in AVG to prevent this issue please?
Thanks Bala & good suggestion. With AVG still off, I went to Outlook/File/Options/Add-Ins and the Antivirus Add-in box was checked. I unchecked it and closed Outlook. Restarted Outlook and the images now appear as they should. Excellent.
However, does this mean that I have to disable email protection? This is one of the components I need and to be without it means I shall have to look for an alternative antivirus software.
Bazlar, email shield of AVG Antivirus free might be the reason behind this.
Hence, refer this article and disable the email shield of AVG antivirus free.
Once it is done, check the status with Outlook.

I suggest you to uninstall AVG Antivirus free program and then restart your PC.
Let us wait for a while and confirm whether the issue is completely resolved when AVG Antivirus is removed.

By any chance, do you still see a AVG add-in on your Outlook?
If yes, could you get into Outlook settings and disable the AVG add-in and see whether the images appear as it should?
Hello Bala - Thanks for trying to help but I've been through all the obvious settings in AVG before without success. However, I disabled Web & Email protection but no change. Embedded images are still being blocked.
I also right clicked on the taskbar icon and turned off protection. Started Outlook but the problem still remains. AVGSvc.exe and AVGUI.exe are still showing in Task Manager/Processes tab despite AVG being off so I unchecked AVG Self-Defense and attempted to 'end task' of AVGSvc.exe and AVGUI.exe but AVGSvc.exe reappeared some 2 seconds later. Tried Outlook again but still the same.
As stated previously, the problem is only resolved when I uninstall AVG.
Apologies Bala. I closed down my pc and restarted just to be sure. I repeated the scenario with AVG being off and started Outlook but this time the images did not appear. I checked the Add-In and the box is still unchecked. I've since restarted Outlook again but no images appear. How bizarre!
